Sterling Eases as French Bond Rally Revives the Euro

Sterling eased against the euro after reaching an almost three-month high, as a recovery in French government bonds helped steady the single currency following a sharp bout of selling. The pound remained firmer against the US dollar, but investors are increasingly balancing developments in European sovereign debt markets against expectations for tighter UK monetary policy and potential fiscal risks surrounding Britain’s October Budget.

The reversal followed a turbulent start to the week in which concerns about France’s public finances and political outlook drove bond prices lower and briefly increased fears that stress could spread through other euro-area debt markets. A subsequent recovery in French government bonds helped yields fall and allowed the euro to recover some ground.

Key Overview

  • The euro strengthened about 0.1% to 84.88 pence on October 6 after touching 84.61 pence, its weakest level against sterling in almost three months.
  • Sterling remained around 0.1% higher against the US dollar at $1.322.
  • A rebound in French bonds reduced some of the immediate pressure on the euro after concerns over France’s debt and political outlook unsettled markets.
  • UK traders are increasingly focused on Bank of England policy, with markets pricing roughly an 80% probability of a November rate increase as of October 6.
  • Britain’s October 28 Budget represents another major risk event for sterling and UK government bonds.
  • Morgan Stanley has argued that sterling may be underpricing UK fiscal risks and has targeted a decline in GBP/USD to $1.285.

French Bond Recovery Gives the Euro Breathing Room

Sterling’s recent strength against the euro has been closely linked to instability in French sovereign debt markets rather than a sudden improvement in UK fundamentals.

On Monday, the euro came under pressure as investors reacted to concerns about France’s ability to control its budget deficit, elevated government borrowing costs and political uncertainty ahead of the country’s 2027 presidential election. The pressure contributed to a sharp decline in the euro and increased concerns that stress could spread to other highly indebted euro-area economies.

Those pressures eased on Tuesday as French government bonds recovered and yields moved lower. The change helped stabilise broader European debt markets and supported a modest rebound in the euro.

Against sterling, the euro climbed around 0.1% to 84.88 pence, after falling to approximately 84.61 pence during the previous session following seven consecutive daily declines. Sterling nevertheless remained supported against the dollar, trading near $1.322.

The episode illustrates how movements in EUR/GBP are being shaped by risks on both sides of the currency pair. Sterling can benefit when euro-area fiscal concerns intensify, but those gains can reverse quickly when European bond markets stabilise.

Bank of England Policy Becomes a Bigger Sterling Driver

Attention is also shifting toward UK interest rates as policymakers confront persistent inflation pressures.

Bank of England policymaker Catherine Mann has warned that high inflation has become embedded in the UK economy, particularly as elevated prices risk feeding into wage negotiations.

Mann has been among the Monetary Policy Committee’s more hawkish members and voted for a 25-basis-point rate increase at both the July and September meetings. In an earlier policy assessment, she argued that UK financial conditions remain insufficiently tight and said monetary policy may need to respond directly rather than relying on higher market risk premiums to restrain inflation.

As of October 6, traders were pricing roughly an 80% probability of a Bank Rate increase in November and about 100 basis points of cumulative monetary tightening by the end of 2027. These expectations could provide underlying support for sterling, although they also raise the risk of sharp currency moves if incoming inflation or economic data changes the expected policy path.

Governor Andrew Bailey and other policymakers speaking during the week could therefore influence sterling by providing further clues about how the Bank views inflation, energy costs and the timing of additional tightening.

October Budget Adds Another Layer of Risk

Monetary policy is not the only domestic issue facing the pound. Britain’s next Budget has been officially scheduled for October 28, 2026, placing fiscal policy firmly on investors’ radar.

Currency markets will be watching the government’s plans for taxation, spending and borrowing particularly closely because higher government financing requirements could put additional pressure on gilt yields and sterling.

Morgan Stanley has argued that the pound is currently pricing in too little fiscal risk ahead of the Budget. Its currency strategists recommended a short GBP/USD position around $1.322, with a target near $1.285, reflecting concerns that investors may be relatively relaxed about the scale of the fiscal decisions still required.

This means sterling is entering a period in which several powerful forces could pull in opposite directions. Higher UK interest-rate expectations may offer support, while fiscal concerns could weigh on the currency. At the same time, renewed instability in French debt markets could again weaken the euro and strengthen sterling on the cross.

For now, the pound’s retreat from its near three-month high against the euro appears less like a decisive change in sterling’s direction and more like a correction following the recovery in French bonds. With Bank of England policy signals and the October 28 Budget approaching, volatility in sterling could remain elevated.
